After some quick google searching I found that when you create a distribution group in Exchange 2007 by default it enables "Require sender to authenticate". This is bad :( . This means if you try to send an email from ANY address outside the domain (internal) it will "Require" it to authenticate. Which doesn't happen when you send email from any outside address such as gmail and about all others.

So you need to disable this feature by going into you distribution group properties and find the "Message Delivery Restrictions" and uncheck the box next to "Require sender to authenticate". Check out the screen shot below.
